The analysis typically compares two or more financing alternatives, such as issuing bonds versus selling new stock, or taking a bank loan versus using retained earnings. EPS (Earnings Per Share): This shows how much profit belongs to each outstanding share of stock. It’s calculated by dividing net income by the number of shares outstanding.

How EBIT-EPS analysis works in practice

Let’s walk through a practical example to illustrate this concept. Imagine ABC Manufacturing needs $2 million for new equipment. They’re considering two options: issuing bonds at 8% interest or selling 100,000 new shares at $20 each.

Currently, ABC has 500,000 shares outstanding and expects EBIT of $800,000. Under the debt option, they’ll pay $160,000 in interest annually ($2 million × 8%). Under the equity option, they’ll have 600,000 total shares outstanding.

Calculating EPS under different scenarios

For the debt financing option:

Net Income = (EBIT – Interest) × (1 – Tax Rate)
Assuming a 30% tax rate: ($800,000 – $160,000) × 0.70 = $448,000
EPS = $448,000 ÷ 500,000 shares = $0.896 per share

For the equity financing option:

Net Income = EBIT × (1 – Tax Rate)
$800,000 × 0.70 = $560,000
EPS = $560,000 ÷ 600,000 shares = $0.933 per share

In this scenario, equity financing produces higher EPS, but this relationship changes as EBIT fluctuates.

The indifference point: where magic happens

The most critical insight from EBIT-EPS analysis is identifying the indifference point – the EBIT level where both financing options produce identical EPS. This point serves as a decision threshold.

Market conditions and interest rates

When interest rates are low, debt becomes more attractive because the cost of borrowing is reduced. Conversely, high interest rates make equity financing more competitive. Market volatility also affects stock prices, influencing whether companies can raise equity capital at favorable terms.

Existing capital structure

Companies already carrying significant debt might find additional borrowing expensive or risky. Credit rating agencies and lenders scrutinize debt-to-equity ratios, potentially increasing borrowing costs for highly leveraged firms.

Practical applications and limitations
