PayPal is one of the first names people associate with paying online, whether they are buying a course from an American website, sending freelance work abroad, or checking out at an international storefront. For a subject like e-commerce, understanding how PayPal actually works, and where it fits (and does not fit) into the Indian payments landscape, is a practical way to see e-commerce software in action rather than just in theory.

What is PayPal and why it matters in e-commerce

PayPal is a digital payments platform that lets individuals and businesses send and receive money electronically instead of relying on physical instruments like cheques, demand drafts, or money orders. It began in the late 1990s and grew into one of the most recognised names in online payments, eventually becoming a standalone public company known as PayPal Holdings.

What made PayPal significant for e-commerce is simple: it removed the friction of typing card details on every website and gave both shoppers and merchants a single trusted intermediary. Instead of a merchant seeing a customer’s full card number, PayPal acts as a digital wallet that stores payment methods and passes only the necessary transaction information to the seller. This is a core reason PayPal is still taught as a case study in electronic commerce software, since it demonstrates how a third-party payment processor can sit between buyer and seller to make online transactions faster and safer.

How PayPal actually works

Setting up and linking an account

Using PayPal starts with creating a free account as either an individual or a business. The user links a bank account, debit card, or credit card, and completes identity verification, which in India includes confirming PAN details and, for businesses receiving export payments, a valid Importer Exporter Code and purpose code as required by financial regulations. Once verified, this linked account becomes the source (or destination) for funds moving through PayPal.

Sending and receiving payments

On the sending side, a user simply enters the recipient’s email address, mobile number, or PayPal.Me link, chooses the currency, and confirms the amount before the payment goes through, with fees and currency conversion shown upfront. Merchants, on the other hand, can accept payments in several ways: a PayPal Checkout button on their website, an emailed invoice, a shareable PayPal.Me link, or even a QR code that opens a hosted payment page listing the product and price. This flexibility is why PayPal remains popular with small businesses, freelancers, and exporters who want to accept payments without building their own checkout system.

Why PayPal is considered a secure payment option

Encryption and fraud monitoring

Every PayPal transaction is protected using industry-standard TLS encryption, which scrambles data as it moves between the user’s device and PayPal’s servers, making it extremely difficult for the information to be intercepted. PayPal also runs continuous fraud monitoring in the background and offers additional login protections such as two-factor authentication and passkey-based sign-in that rely on biometrics instead of passwords alone. Because a buyer only needs to share a username and password with a merchant rather than full card details, the actual card or bank information stays with PayPal and is never exposed at checkout.

Buyer and seller protection programs

Security on PayPal goes beyond encryption. Its buyer protection cover reimburses shoppers if an eligible item never arrives or is significantly different from what was described, while its seller protection programme shields merchants from certain unauthorised transaction claims and chargebacks. In regulatory filings, PayPal has described these protections as broader than what most other payment providers offer, since they cover both online and card-not-present transactions, which are usually the riskiest kind for merchants. This dual-sided protection is a big part of why PayPal built trust with both first-time online shoppers and small sellers who had no other way to guarantee a safe transaction with a stranger on the internet.

PayPal’s role in Indian e-commerce

A cross-border tool, not a domestic wallet

This is where students often get confused, so it is worth being precise: PayPal in India is not a substitute for UPI or domestic wallets. Since April 2021, PayPal has stopped supporting domestic INR transfers, so it cannot be used to pay a local shopkeeper or send money to another PayPal user within India. Instead, it functions almost entirely as a channel for receiving payments from clients or buyers abroad, which is why it is widely used by Indian freelancers, exporters, and small businesses that sell services internationally.

Regulatory oversight by the RBI

Because PayPal moves money across borders, it falls under the Reserve Bank of India’s payments regulations. In 2023, the RBI brought all entities facilitating cross-border online payments under a formal licensing regime, requiring them to register as Payment Aggregators – Cross Border. This framework replaced the older, lighter-touch system of Online Payment Gateway Service Providers and now requires stronger compliance around merchant verification, anti-money laundering checks, and data security, similar to standards like PCI-DSS. Industry analysts note this shift means non-bank entities offering cross-border services, including PayPal, must now operate under direct RBI supervision rather than relying solely on a partner bank’s compliance. For students of e-commerce, this is a good real-world example of how payment software does not operate in a vacuum; it is shaped by the regulatory environment of every country it serves.

PayPal compared with traditional payment methods

Part of what the textbook definition of PayPal emphasises is that it acts as an electronic alternative to older instruments like cheques and money orders. The table below makes that comparison concrete.

Its buyer protection reduces hesitation among first-time customers on an unfamiliar website, and its seller protection gives merchants some cover against fraudulent claims. For Indian freelancers and exporters specifically, it offers a straightforward way to invoice overseas clients without setting up complex international banking arrangements.

What users in India should watch for

The limitations are just as important to understand. PayPal India cannot be used for domestic peer-to-peer or retail payments, currency conversion carries a markup over the market rate, and there is a per-transaction receiving limit that businesses need to plan around. Fees also vary depending on who is sending the payment and whether the transaction is domestic or cross-border, so it rarely works out to be the cheapest option for every use case, only the most convenient for specific ones like receiving international payments.
